CryptoGod-1 : Decentralized Finance - DeFi

What is DeFi?

What is DeFi?

Good day everyone,

I hope you are all having a good day, welcome to CryptoGod-1's blog on all things DeFi. Whether you're completely new to crypto or just curious about how DeFi works, this article will explain the fundamentals in simple terms.

What is DeFi?

Decentralized finance, often referred to as DeFi, is an open and global financial system which uses blockchain technology alongside cryptocurrencies to facilitate direct transactions between individuals and businesses without the need for an intermediary. This means there is often no bank, no financial institution, and no reliance for access to capital services.

The benefits of DeFi include the ability for people to access platforms where you can lend, borrow, long/short, earn interest, and more. Through the use of security protocols, connectivity, software, and hardware advancements DeFi allows for peer-to-peer financial networks outside of the traditional systems.

Why was DeFi created?

The power of blockchain gives DeFi users vast potential, and with that comes an understanding of the existing problems which made the development of DeFi essential. Defi allows:

  • An alternative to a bank account or financial services.
  • Lower fees and greater transparency than many traditional financial services.
  • Financial services are available to anyone with an internet connection.
  • Unlimited trading hours and days compared to traditional markets.
  • Instant transfers of funds.
  • More resistant to censorship than traditional financial systems.

How does DeFi work?

DeFi aims to give users greater financial freedom through accessibility, transparency, security, and autonomy. Rather than relying on traditional financial institutions, users interact directly with smart contracts on a blockchain.

While there is never 100% anonymous on the blockchain as those who understand it can trace transactions, Blockchains are pseudonymous rather than anonymous. Wallet addresses are public, but they are not automatically linked to real-world identities. Blockchain are also immutable meaning that past transactions cannot be altered.

Smart contract technology allows for the marvels of DeFi, and every transaction is published to the blockchain. This means records of completed transactions are available for anyone to review and it makes sending money around the world as easy as sending a text message.

Borrowing and Lending

When it comes to borrowing money there are generally two main options available with DeFi. Users can use:

  • Peer to peer lending
  • Pool-based lending

The advantage of borrowing on DeFi protocols means there is no need for either party to identify themselves. Of course a level of security is required which often comes in the form of collateral which the lender will automatically receive if their loan is not repaid. This enables people to borrow money without the requirement for credit checks or other requirements from traditional finance. Most DeFi borrowing is overcollateralized, meaning you typically need to deposit assets worth more than the amount you borrow.

Uses within DeFi

To make use of DeFi one simply needs a connection to the internet and a digital wallet for use on DeFi applications. Crypto can be purchased through a standard exchange, either centralised and transferred to your wallet or via a decentralized protocol. Then you can avail of the variety of choices available within DeFi, which goes far beyond borrowing and lending.

Users can make use of:

  • Yield Farming - this allows users to lock up their assets which others can borrow. You receive a percentage of the interest in return.
  • DEX's, or decentralized exchanges, allow users to swap crypto assets. Popular ones include Uniswap, Meteora, and Pancake Swap.
  • Decentralized gambling platforms exist, but they carry significant financial risks.
  • Prediction markets allow users to place bets on the outcome of nearly any event. Popular examples include Polymarket and Augur.
  • Smart contracts automatically execute transactions once predefined conditions have been met, thus removing the need for a trusted intermediary.

Traders can also benefit from DeFi with access to global liquidity meaning they can participate in limit orders, perpetuals, margin trading and more. The DeFi space is ever-growing and blockchains are all competing to entice users. Choosing the correct chain, wallet, and DEX are fundamentals in navigating the DeFi space. Ethereum and Solana are the main players currently, but there is always room for more chains in the space.

Risks of DeFi

As always with crypto for all the benefits there is the major risk of volatility. There are ways to make money using DeFi, such as yield farming or providing liquidity, but there are plenty of ways to lose. Doing your own research is extremely important before spending any assets. Some common things to watch out for are:

  • Smart contract exploits
  • Rug pulls
  • Oracle failures
  • Liquidation risk
  • Impermanent loss

The decentralized finance industry is still developing and evolving meaning hacks, fraud, and thefts are commonplace. Regulatory developments are also important to monitor, as governments around the world continue to develop laws surrounding cryptocurrencies and decentralized finance. Approach DeFi cautiously but keep an open mind when exploring its potential.

Have a great day.

Peace. CryptoGod-1.
