Staking and Shared Security: Mechanisms, Correlation Risks, and Return Sustainability

Staking and Shared Security: Mechanisms, Correlation Risks, and Return Sustainability

The evolution of economic security on Ethereum has found its operational fulcrum in restaking. Created to avoid each new infrastructure layer having to create its own set of validators and a proprietary token, this paradigm allows ETH stakes already tied to the primary consensus to be reused to secure external services, known as AVS (Actively Validated Services).

How the Shared Security Model Works

Restaking allows ETH validators to reallocate their capital to smart contracts such as EigenLayer or others.
Investors retain the base ETH consensus rewards (staking yield) and earn additional returns for validating DeFi oracles, bridge networks, data availability (DA) layers, or rollup sequencers.
In exchange for this additional return, validators accept new slashing rules. In the event of a breach on AVS, a portion of the original capital may be burned.
Some protocols, such as Ether.fi or Renzo, issue derivative tokens against deposits, allowing users to maintain liquidity and reinvest it at will in DeFi.

Layers, Technical Components, and Risks

- Layer 0: on the ETH network, systemic risks of cascading slashing in the event of bugs in restaking contracts

- Layer 1/AVS: DA Bridge, risks of AVS slashing logic malfunctions or oracle vulnerabilities

- Layer 2/LRT: Liquid Staking, risks related to LRT depegging against ETH and liquidity crises on exchange pools

- Composability: Using LRT as DeFi collateral, risks related to automatic chain liquidations on lending protocols

Challenges

The real challenge of restaking therefore lies in balancing the complexity of the risk assumed and the actual remuneration offered by AVS.
It depends heavily on the revenue from the actual commissions paid by end users; if these are insufficient, the additional returns are reduced to the mere issuance of low-liquidity governance tokens.
