RAI’s Redemption Rate: Balancing Supply and Demand

One critical aspect of achieving equilibrium between collateralized debt positions (CDPs), or stablecoin shorts, and stablecoin holders, or stablecoin longs, is an interest rate transfer mechanism. DAI employs the DAI savings rate for this purpose, allowing users to deposit DAI into a savings contract and earn interest.

However, complications arise when the interest rate turns negative, meaning that DAI holders pay CDP holders. In this scenario, DAI balances would gradually decrease. Though this method maintains a consistent value, with 1 DAI equal to 1 USD, it presents challenges for smart contract developers, who must accommodate diminishing account balances.

RAI, in contrast, adjusts the "redemption price" to represent the interest rate. The redemption price functions as the target value for 1 RAI and is utilized for borrowing RAI in CDPs, repaying debt, determining if a position is underwater, and necessitating liquidation. Furthermore, the redemption price is employed as the value for settling all debts and deposits upon triggering global settlement. This interest rate applied to the redemption price is referred to as the redemption rate. For example, if the redemption rate is -3% and the current redemption price is 1.00 USD, the redemption price will be 0.97 USD in one year (RAI initially began with a redemption price of 3.14 USD).

When a negative redemption rate is implemented, two outcomes occur:

  1. RAI holders anticipate a 3% decrease in value compared to holding USD after one year.
  2. RAI borrowers (those who repurchase RAI in the market) expect their debt to diminish in value by 3% after one year.

The consequences of negative redemption rates extend beyond the immediate effects on RAI holders and borrowers. By utilizing a flexible redemption price mechanism, RAI introduces a unique approach to maintaining stability in the cryptocurrency market. This alternative method provides several advantages and challenges for various market participants.

Advantages:

  1. Enhanced stability: By adjusting the redemption price to represent interest rates, RAI fosters a more stable environment that caters to the needs of both borrowers and holders. This approach is particularly useful in volatile market conditions, as it allows for better management of risks and facilitates market equilibrium.
  2. Incentives alignment: The negative redemption rate mechanism aligns incentives for borrowers and holders, promoting more balanced market behaviors. It encourages borrowers to repay their debt when the redemption price decreases and incentivizes holders to maintain their positions, contributing to overall market stability.

  1. Complex interactions: The dynamic nature of the redemption price mechanism necessitates a deep understanding of market dynamics and the various factors influencing interest rates. Market participants must continually adapt their strategies to account for changes in redemption rates and the resulting impact on their positions.
  2. Adaptation for smart contract developers: As previously mentioned, the negative redemption rate mechanism complicates the development of smart contracts, requiring developers to account for diminishing balances. Developers must devise innovative solutions to accommodate these changes, potentially increasing the complexity and development time for new contracts.

 

Automated Redemption Rate Computation in RAI

A fascinating aspect of RAI is its protocol's ability to compute the redemption rate automatically. The protocol detects supply and demand imbalances by monitoring deviations between the market price and redemption price. If the market price surpasses the redemption price, it signals higher RAI demand than CDPs, necessitating a negative redemption rate. Conversely, if the market price falls below the redemption price, a positive redemption rate is required.

Proportional-Integral Controllers in RAI

Initially, RAI implemented a proportional (P) controller, but later switched to a proportional-integral (PI) controller that considers both the current difference between market and redemption prices and the integral (I) of past deviations. This change enhances stability and diminishes the impact of short-term price fluctuations on interest rates.

Visualizing RAI's Mechanism

The RAI website displays the history of RAI redemption prices, market prices, and interest rates, effectively illustrating the mechanism at work. The market price typically exceeds the redemption price, with the protocol compensating for excess RAI demand through negative redemption rates. Consequently, the redemption price decreases gradually. The PI controller, depicted in the lower graph, displays both the proportional (p_rate) and integral (i_rate) parts, the sum of which determines the redemption rate and the rate at which the redemption price falls.

The higher the market price rises above the redemption price, the faster the redemption price decreases. This rebalancing of supply and demand reduces the expected value of holding RAI and makes RAI debt more appealing.

Assuming rational market participants with sufficient capital, the market price will follow the redemption price. The protocol's global settlement mechanism can settle all deposits and debts according to the current redemption price, providing an emergency feature. However, it does not fully explain why the market price tracks the redemption price.

 

Market Dynamics and the Redemption Price

The minimal collateralization for CDPs is 135%, meaning if the market price exceeds the redemption price by more than 35%, anyone can mint RAI for Ether, sell the RAI, purchase more Ether, and profit from arbitrage. Consequently, RAI cannot trade significantly above 35% of the redemption price.

Though no strict lower bound exists, we can consider a scenario where RAI consistently trades 10% below the redemption price. This situation would lead to an extreme redemption rate of approximately 240% per year. CDP holders would be incentivized to buy RAI to avoid liquidation when their collateralization ratio, calculated using the redemption price, reaches 135%.

Similarly, if RAI trades 10% above the redemption price, the negative interest rate could reach -70%, incentivizing RAI holders to exit their positions before the rate takes effect. If they don't, they will face a significant influx of newly minted RAI from new CDPs available at the lower redemption price.

These forces ensure that, although the market price can deviate, it cannot stray too far or for too long from the redemption price.

The RAI protocol's dynamic redemption rate computation plays a vital role in maintaining market stability, acting as a responsive and self-regulating mechanism. It ensures that RAI's market price remains within a reasonable range relative to its redemption price, thereby preventing drastic fluctuations and mitigating risks for market participants.

RAI's innovative approach to balancing supply and demand in the cryptocurrency market provides a decentralized and sustainable solution that adapts to market conditions.
