The proliferation of open standards on Ethereum cannot be understated. Open standards are the basis of the Internet and are proven to drive open-source success. Token standards from ERC-20 to ERC-1155 are built to facilitate a standardized interface for smart contracts to interact and exchange value. Standards add convenience and interoperability for developers and dApps, respectively. The two most well-known are ERC-20 and ERC-721. ERC-20 refers to a standard for fungible tokens while ERC-721 specifies a standard for NFTs. The ERC-20 standardization made running an Initial Coin Offering (ICO) on Ethereum incredibly easy, which led to billions of dollars raised in 2017 and 2018 that helped to build out the ecosystem.

Ethereum has also proven a very popular home for NFTs (ERC-721), not least because of its position as the world’s leading smart contract platform. NFTs aren’t presumed to be exchangeable for one another, arbitrarily, as Bitcoin or Ether are (in theory); rather, NFTs represent anything unique in the world as an asset on the Ethereum blockchain. While initially primarily popular among digital artists and content creators, NFTs can represent provable ownership of anything, with an immutable public record of current and previous ownership. In addition to representing ownership of physical or digital assets, NFTs are also being used to prove membership or gain exclusive access to events and groups.

For most of Ethereum's history, ERC-20 tokens have been the most active token type. However, this started to change during the rise of NFTs in 2021 when ‘non-fungible’ went mainstream. But only starting in 2022 has the data started to show a flip of ERC-721 and ERC-20 tokens in some areas.

Both ERC-20 and ERC-721 tokens play a critical role in the adoption and success of Ethereum. While distinct, both types also often complement each other, with ERC-20s being used as payment for NFTs and in Uniswap V3, where ERC-721 tokens represent unique liquidity positions.

The future implications of open standards further developing on the platform are difficult to project, but have promising potential. ERC-404

The ERC-404 standard was created in 2024 and aims to harness the benefits of both ERC-20 and ERC-721, the standard for non-fungible tokens. The fusion of these two types of digital assets under the ERC-404 standard aims to address liquidity and fractionalization challenges associated with NFTs, while maintaining their unique identity.

The ERC-404 standard operates on a groundbreaking mechanism that allows tokens to exhibit both fungible and non-fungible properties. By essentially bonding an ERC-721 token with an ERC-20 token, it creates a dual-state asset. This asset can function as a traditional NFT when represented as a whole unit but transitions to a fungible state when divided into fractions. The process incorporates a mint-and-burn strategy, wherein the NFT aspect is "burnt" upon fractionalization, only to be "reminted" when the fractions are recombined into a whole unit. This innovative approach not only enhances the liquidity of NFTs by enabling their trade in fractions but also preserves their uniqueness and value.

The significance of the ERC-404 standard extends beyond its technical mechanics. It opens up new avenues for cryptocurrency investors and users, offering them a versatile asset class that can be integrated into decentralized finance (DeFi) protocols. For instance, ERC-404 tokens can be listed on exchanges or have automated market maker (AMM) swap pools created for them, just like ERC-20 tokens. This interoperability with core DeFi protocols, such as lending platforms, significantly broadens the utility and appeal of NFTs within the broader cryptocurrency ecosystem.

Furthermore, the ERC-404 standard introduces a new dimension to NFT interaction. Unlike traditional NFTs, which are strictly non-fungible, ERC-404 tokens can be split and traded in parts. This flexibility allows users to engage with NFTs in a manner previously unattainable, potentially transforming how digital assets are viewed and utilized across various applications.

Despite its innovative potential, the ERC-404 token standard is still in its experimental phase. Its development, led by pioneers in the cryptocurrency space, has not undergone the typical vetting process associated with new Ethereum standards. As such, it remains to be fully audited by the Ethereum community. This experimental status, coupled with its gas-intensive nature, has prompted discussions around the need for optimization and potential alternative solutions that could enhance its efficiency and adoption.
