PPI Preview: Thursday's Wholesale Inflation Data Could Reinforce the Fed's Hawkish Bias

After Wednesday's CPI report, the markets are awaiting another critical inflationary reading. Thursday marks the release of the Producer Price Index (PPI) for July at 8:30 AM ET (12:30 PM GMT). This reading has the potential to confirm or negate the signals from CPI.

What's Expected

PPI is a measure of wholesale inflation, indicating the prices producers receive for their goods and services. It serves as a leading indicator for consumer inflation, as increased producer costs are ultimately passed on to consumers. Analysts predict a mild monthly increase, but there is a split between headline and core expectations.

Metric | Prior (June) | Forecast (July)

------- | -------- | --------

PPI (MoM) | 0.2% | 0.1%
Core PPI (MoM) | 0.3% | 0.3%
PPI (YoY) | 2.8% | 2.6%
Core PPI (YoY) | 3.0% | 3.1%

Economists are expecting the year-on-year headline PPI to drop slightly from 2.8% in June to 2.6%, while the year-on-year core PPI, excluding volatile food and energy costs, is anticipated to increase marginally from 3.0% to 3.1%. This discrepancy would suggest that underlying wholesale inflation is remaining persistent, even with headline pressures softening.

Why This Report Matters Now

PPI contributes to PCE. The Federal Reserve's preferred inflation metric, the Personal Consumption Expenditures (PCE) index, is heavily influenced by PPI data. An unexpectedly strong PPI report could result in a firmer PCE reading later this month, reinforcing the argument for a September rate hike.

The producer-consumer linkage. Wholesale inflation is the first indication of upward price pressure entering the economy. Rising costs for producers translate into higher prices for consumers. A robust PPI report could overshadow any positive signs from CPI, implying that consumer inflation will remain elevated in the coming months.

The Cleveland Fed's warning. The Cleveland Fed's nowcast predicts that core PCE will accelerate to 3.36%. This upward trend would contradict any interpretation of the CPI report as leaning toward a dovish stance. The PPI report will provide the first official evidence to support or refute this forecast.

AI and energy as wildcards. Federal Reserve Governor Lisa Cook has cited the development of AI data centers as a new inflationary risk, mentioning "significant price increases for chips, other high-tech equipment, software, and utilities." Concurrently, conflict in the Middle East has caused oil prices to rise by approximately 21% in July, leading to increased costs across the supply chain.

PPI Reaction Scenarios

1. Goldilocks (Both PPI and Core PPI moderate)

This scenario indicates a easing of pipeline pressures, which could boost risk appetite and weaken the dollar.

DXY: Could fall to 99.00-99.50

Gold: Could move above $4,200

Fed Odds: The likelihood of a September hold could increase

2. Hot (Core PPI exceeds 3.1%)

This suggests persistent sticky wholesale inflation, potentially overriding a soft CPI report.

DXY: Could rally to 100.50-101.00

Gold: Could face pressure, potentially falling back to $4,050-4,100
Fed Odds: The probability of a September hike could rise again

3. Mixed (Divergent signals)

If CPI softens but PPI remains strong, it could be difficult for markets to determine the Fed's next move, leading to range-bound trading.

What to Watch

It's important to focus on the year-on-year core PPI, rather than the headline number, as it excludes volatile food and energy prices and directly impacts the Fed's preferred PCE measure.

The services component of PPI is particularly noteworthy because it tends to be the most sticky. In January, PPI surged by 0.8% in final-demand services, the largest increase since the previous July. Markets will be observing whether services inflation continues to accelerate.

Looking at March 2026, a similar divergence between headline and core PPI caused concerns. Core PPI experienced its largest consecutive increase in nearly four years, and the current situation bears a resemblance.

Key takeaway: The PPI report has the potential to either accentuate or neutralize the signal from the CPI report. If CPI is soft but core PPI remains sticky, the Fed is likely to maintain its hawkish stance. If both moderates, a September rate hold becomes much more plausible.
